How this instrument works
The current ratio takes everything a business expects to turn into cash or use up within a year — cash on hand, receivables, inventory, prepaid expenses, short-term investments — and divides it by everything coming due in that same window: payables, short-term loans, the current slice of long-term debt, accrued wages and taxes. It is the widest of the standard liquidity checks. A stricter cousin, the quick ratio, strips out inventory and prepaid items because they are slower to convert; a stricter one still, the cash ratio, drops receivables too. This instrument keeps the full set, on the premise that a one-year operating cycle gives even slow-moving stock and unpaid invoices time to become cash.
A commercial lender writing a loan covenant, a landlord checking a prospective tenant's balance sheet before signing a lease, a credit manager deciding whether to ship goods on open account, and a retail investor skimming a 10-K before reading further all reach for this figure first because it needs only two lines from the balance sheet and answers a blunt question: could the business pay everything due this year using only what it already has, without selling a fixed asset or raising fresh financing. What counts as comfortable varies by trade — a grocery chain that turns inventory weekly can run near 1 without alarm, while a capital-heavy manufacturer holding parts and unfinished goods for months typically needs 1.5 to 3 to look equally sound.
The figure is a snapshot, not a schedule. It treats a rent payment due tomorrow and a tax bill due in eleven months as one lump sum, and it prices inventory and receivables at book value even though a forced sale during a downturn rarely fetches that much. A business can also nudge the reading upward right before a reporting date by drawing a short-term loan and sitting on the cash, or by delaying supplier payments past period end — a practice examiners call window dressing. None of that shows up in the ratio itself; it only shows up when the same company's reading swings sharply between one reporting date and the next.

Worked example — $400,000 against $250,000 due
A mid-size distributor closes the quarter with $400,000 in current assets and $250,000 in current liabilities. Dividing gives 400,000 ⁄ 250,000 = 1.6, the current ratio the instrument reports. Every dollar due within the year is backed by $1.60 of assets expected to turn to cash or get used up in that same window, comfortably clear of the 1.0 point where the two figures would exactly cancel out.
A lender reviewing this distributor's loan application would read 1.6 as adequate headroom before checking what sits inside the $400,000 — if most of it is inventory sitting on shelves rather than cash and collectable receivables, the quick ratio would tell a tighter story than this one number does alone. Recalculate with a smaller asset figure or a larger liabilities figure to watch the reading fall toward that 1.0 breakeven line and see how little room remains once it does.

What counts as a good current ratio?
There's no single cutoff — a reading between 1.5 and 3 is a common rule of thumb, but the right level depends on how fast a business turns inventory into cash. A grocery chain restocking weekly can operate safely near 1, while a manufacturer holding parts and work-in-progress for months usually needs a higher cushion to cover the same year of obligations.
How does the current ratio differ from the quick ratio?
The current ratio counts every current asset at full book value, including inventory and prepaid expenses. The quick ratio removes those two because they take the longest to convert to cash, leaving only cash, receivables, and short-term investments against the same current liabilities. Can a current ratio be too high?

What is window dressing and how does it distort this ratio?
Window dressing is timing short-term borrowing or supplier payments around a reporting date specifically to make the balance sheet look more liquid than it normally is — drawing a loan just before quarter-end and holding the cash, for instance, lifts both current assets and the ratio without changing anything about the business day to day. A reading that jumps between periods and reverses soon after is the usual tell.
Where do current assets and current liabilities come from on a balance sheet?
Both are subtotals a company already reports. Current assets sits near the top of the asset section, summing cash, receivables, inventory, and prepaid expenses; current liabilities sits at the top of the liabilities section, summing payables, short-term debt, and the current portion of long-term loans. Most published balance sheets print both subtotals directly, so no further addition is usually needed.
Does this ratio account for when liabilities are actually due within the year?
No — it adds every current liability into one total regardless of whether it falls due next week or eleven months out, and does the same on the asset side. Two companies can post an identical current ratio while facing very different near-term pressure, which is why lenders typically pair this figure with a cash-flow forecast before relying on it alone.
