How this instrument works
The interest coverage ratio divides earnings before interest and taxes (EBIT) by the interest expense owed over the same period. Using EBIT rather than net income matters: net income already has interest and taxes subtracted, so putting it in the numerator would double-count the very expense being tested and let a firm's tax rate distort the reading. EBIT isolates how much operating profit exists before financing costs and tax decisions touch it, which is the question a lender or bondholder actually wants answered — can the business's own operations pay the interest it owes, regardless of how it is taxed or how much debt it happens to carry.
Credit analysts and bond investors use this ratio to grade how safely a company carries its existing debt, and commercial lenders write a minimum interest coverage ratio directly into loan covenants before a term loan or bond issue closes. A CFO checks the same number before proposing new debt to the board, since a reading near the covenant floor leaves little room for a bad quarter. This differs from the debt service coverage ratio used in commercial real estate and small-business lending, which divides income by principal plus interest on one specific loan; interest coverage ratio looks only at interest, company-wide, off the income statement rather than a single loan's payment schedule.
The ratio says nothing about principal coming due. A company refinancing a large bond at maturity can carry a comfortable ratio right up until the balloon payment, then face a liquidity crunch this formula never flags, because principal repayment sits outside the calculation entirely. Worked example — an ICR of 5 on $500,000 of EBIT
Take a manufacturer reporting EBIT, $ of 500,000 for the year against Interest expense, $ of 100,000 owed on its outstanding term loans and bonds. Dividing 500,000 by 100,000 gives an Interest coverage ratio of exactly 5 — operating earnings could pay that year's interest five times over before running out.
A ratio of 5 sits well above the roughly 2.0 to 2.5x floor many lenders treat as a minimum safety margin, and above the higher bar — often 4x to 6x — investment-grade issuers are typically expected to clear. It says nothing, though, about the principal balance on those same loans; a company can carry an ICR of 5 and still face a refinancing squeeze the year a large bond matures, since this ratio only ever tests interest, never the debt itself.

What counts as a healthy interest coverage ratio?
There is no universal minimum, but a reading under 1.5 to 2.5 is the classic zone loan covenants flag as risky, and below 1 means operating earnings cannot cover interest at all. Investment-grade companies often run comfortably above 4x to 6x, while highly leveraged or lower-rated borrowers commonly sit in the low single digits. The right floor depends on the industry and how stable its earnings are from year to year.
How is interest coverage ratio different from debt service coverage ratio?
Interest coverage ratio divides EBIT by interest expense alone, company-wide, off the income statement — it never touches principal. Debt service coverage ratio (DSCR) divides income by principal plus interest owed on one specific loan, and is used mainly in commercial real estate and small-business lending to size a single loan against a single income stream. A company can clear a comfortable interest coverage ratio while one particular loan still fails its DSCR test.
Should EBIT or EBITDA sit in the numerator?
This sheet uses EBIT deliberately. Substituting EBITDA adds back depreciation and amortization, which raises the ratio and can flatter a capital-intensive business whose depreciation roughly tracks the cash it actually needs to replace aging equipment. EBIT is the more conservative choice; if a lender or covenant specifies EBITDA instead, recompute against that larger earnings figure rather than assuming the two are interchangeable.
Does a high interest coverage ratio guarantee a company can repay its debt?
No. It only tests whether operating earnings cover the interest bill, ignoring principal repayment, refinancing risk when a bond matures, capital expenditure needs, and dividends already promised to shareholders. A company can show a comfortable ratio for years and still face a liquidity crunch the year a large debt balance comes due, because principal sits entirely outside this formula.
