How this instrument works
Levered free cash flow takes cash flow from operations — the actual cash a business collected and paid out running itself, already reduced by the interest it paid on any debt — and subtracts two further outflows: capital expenditures, the spending needed to keep operating, and mandatory debt repayment, the scheduled principal a lender requires back that period regardless of how the business performed. What survives both subtractions is cash that belongs to equity holders alone, after every obligation a lender can actually enforce has been satisfied.
The word 'levered' marks a deliberate contrast with unlevered measures such as EBIT-based free cash flow to the firm, which values a business as though it carried no debt at all; this figure only makes sense once a company already has a repayment schedule to meet. It also differs from free cash flow to equity, which adds back any new borrowing raised during the period — a fresh loan can inflate that number. Levered free cash flow credits no new debt back in; it subtracts only what the credit agreement already requires paid down, leaving a run-rate figure a refinancing cannot flatter.
A private-equity sponsor running a leveraged buyout watches this number to judge how fast a target's own operations can retire acquisition debt beyond the minimum schedule, since senior loan agreements often set mandatory amortization — commonly around 1% of principal a year — well below what a healthy business can actually pay. Lenders read the same figure inside an excess-cash-flow sweep covenant, which typically directs half or more of it toward optional prepayment before any dividend goes out. The subtraction says nothing about voluntary prepayments already made, refinancing risk at maturity, or whether that period's capital spending was routine upkeep or a one-off expansion.

Worked example — $500,000 down to $250,000 for equity
Take Cash flow from operations, $ of 500,000, generated purely by running the business that period. Subtract Capital expenditures, $ of 150,000, the cash spent keeping plant and equipment in working order, and Mandatory debt repayment, $ of 100,000, the scheduled principal a lender requires back regardless of how the year went. The arithmetic runs 500,000 minus 150,000 minus 100,000, leaving a Levered free cash flow reading of exactly 250,000.
That $250,000 genuinely belongs to equity holders once the business has paid to keep itself running and met the one debt obligation it cannot defer. The gap between it and the $350,000 that an unlevered reading of the same cash flow would show is exactly the $100,000 of mandatory repayment — the difference a leveraged capital structure creates that an unlevered figure never reveals on its own.
Questions
How is levered free cash flow different from free cash flow to equity?
Free cash flow to equity starts from net income and adds back any new borrowing raised during the period, so a fresh loan can inflate the figure. Levered free cash flow starts from actual operating cash flow and only subtracts mandatory repayment already due — it never credits new debt back in, making it a more conservative, run-rate measure that lenders and private-equity sponsors prefer for judging debt capacity rather than public equity valuation.
Why subtract mandatory repayment when interest is already paid out of operating cash flow?
Cash flow from operations is reported net of interest paid under standard accounting, so that cost is already gone by the time this formula starts. Subtracting mandatory repayment adds the one debt-service cost operating cash flow does not already capture: the scheduled return of principal a lender requires regardless of that period's performance.
Who actually relies on this number?

Can levered free cash flow be negative?
Yes — a business whose operating cash flow barely covers its capital spending, or that carries a mandatory amortization schedule heavier than it can support, lands negative here even while reporting a profit. Lenders treat a negative reading as an early stress signal, since it means the company cannot meet its own required debt paydown from operations alone that period.
Does raising a new loan change this figure?
Not directly. The cash a new loan brings in is a financing inflow, separate from operating cash flow, and this formula only subtracts what is contractually due that period, not what was newly borrowed. A refinancing can reset the Mandatory debt repayment, $ figure itself if it changes the amortization schedule, but the new proceeds never enter this calculation.
Why does this exclude voluntary debt prepayments made on top of the schedule?
Because a voluntary prepayment is a choice made with the cash this figure produces, not an input into producing it — folding it in would mix the result with the decision it is meant to inform. Many credit agreements draw the same line: mandatory amortization is contractual, while any additional paydown is swept from what is left afterward.
