How this instrument works
The sustainable growth rate answers a narrower question than it sounds like it might: not how fast a company could grow with unlimited capital, but how fast it can expand while holding its debt-to-equity ratio exactly where it already sits, funding the whole increase from retained profit plus the proportional new borrowing that ratio permits. Multiply return on equity by the retention ratio and the product is that ceiling, expressed as a percentage. The formula was popularized by economist Robert C. Higgins in the 1970s as a planning tool for corporate treasurers, and it still shows up largely unchanged in finance textbooks and bank credit manuals decades later.
A commercial lender reviewing a fast-growing borrower's request to expand a credit line runs this arithmetic before almost anything else: if the applicant's sales are climbing at 25% a year but its own profitability and payout policy only support a 10% ceiling, the difference has to come from somewhere outside the business — new debt beyond the proportional amount, or a share sale. An equity research desk uses the identical comparison in reverse, flagging a growth stock whose revenue is outrunning its own ceiling as one likely to keep tapping capital markets and diluting existing holders. A private-equity associate checks it against a portfolio company's multi-year plan before signing off on the projections.
Two assumptions do the real work, and both can quietly fail. Holding return on equity and the retention ratio fixed ignores that margins compress as a company scales into new markets or hires ahead of revenue, and it ignores that lenders eventually balk at extending debt in fixed proportion once leverage climbs past their comfort level. This sheet also uses the simplified textbook form of the formula; a more exact version divides the same product by one minus that product, a correction that matters more as return on equity climbs into the double digits and barely moves the answer at the modest levels most established companies report.

Worked example — 15% ROE, 66.67% retention
Set Return on equity, % to 15 and Retention ratio (1 − payout ratio), % to 66.67 — a company earning fifteen cents of profit per dollar of equity while keeping two-thirds of it and paying the rest out as dividends. Multiplying the two gives a Sustainable growth rate, % of 10.0005: this business can expand revenue by a little over 10% a year using only retained profit and the proportional new debt its current leverage allows, without selling a single new share.
That ceiling is a boundary, not a forecast. A retailer with these exact figures growing sales at 8% a year is running comfortably under its own capacity and likely accumulating cash or unused borrowing room; the same retailer growing at 18% a year is spending more than profit and proportional debt supply can cover, and the gap of roughly 8 percentage points has to be closed with a share issue, a departure from its usual debt ratio, or a slower expansion plan.
Questions
What happens when a company grows faster than its sustainable growth rate?
Something outside ordinary operations has to fund the gap: new equity, debt raised beyond the proportional amount its current leverage allows, or a cut to spending elsewhere. None of those is automatically a problem — a young company chasing a real opportunity often should raise capital — but a business that keeps outrunning this ceiling without deliberately arranging financing is the classic setup for overtrading, where a profitable, growing company runs out of cash anyway.
Why can retained earnings finance new debt as well as new equity?
The formula assumes the company keeps its debt-to-equity ratio fixed rather than avoiding debt altogether. Every dollar of profit retained adds a dollar to equity, and holding that ratio steady means lenders will supply a proportional amount of new debt alongside it — so the ceiling this number describes is funded by retained profit plus matching debt, not retained profit on its own. A firm unwilling to borrow more at all faces a lower ceiling, called the internal growth rate.
Does growing slower than this ceiling mean the business is underperforming?
Not necessarily. A company retaining more profit than its actual growth requires is quietly building spare debt capacity, cash, or both — that surplus regularly gets redirected into dividends, buybacks, or an acquisition instead of organic expansion. Read a growth rate below the ceiling as unused capacity rather than a fault, and check what the company is doing with the retained cash before assuming anything is being wasted.
How exact is the simplified formula this sheet uses?
It is the version taught in most introductory corporate finance courses, and it stays accurate to within a fraction of a percentage point at typical return-on-equity levels. The fully precise version divides the same product by one minus that product, which only pulls noticeably away from the simplified figure once return on equity climbs past roughly 20-25%; below that range the two versions agree to two decimal places in most cases.
Who actually runs this calculation outside a finance classroom?
Commercial credit analysts use it to size how much of a borrower's growth plan its own profitability can fund before a bigger credit line becomes the deciding factor. Equity research analysts run it on growth stocks to flag likely future share issuance. Corporate treasurers and startup finance leads use it internally to decide, ahead of time, whether next year's growth target needs a term sheet or can be funded from the income statement alone.
Can the sustainable growth rate turn negative?
Yes, in two ways: a negative return on equity from a loss-making period makes the ceiling negative regardless of payout policy, and a company paying out more in dividends than it earned pushes the retention ratio below zero, which does the same even with positive earnings. Either result signals a business generating no capacity for self-funded growth this period, whatever its longer-run prospects look like.
